Ok, I've outputted my video using nothing but ErMac's advice and it looks superb, but there's still a little bit of block noise that's considerably noticable, especially considering the bitrate that it's at (ErMac's suggestion of 2000 average and 3000 max).
I notice that the original VOB from the DVD has this problem, but it's not as noticable as in my video.
What I think I need to try is the Noice Reduction option in the advanced options. Anyone have any suggestions on setttings?

Iam not sure, but recompressing compression block noise = more block noise.

I think you need to soften the image out so that the source going in doesn't have as noticable block noise in the source. Maybe a lite blur or something.
If the footage is interlaced, maybe de-interlace it.....
Others may have better solutions....

Try bumping the average bitrate a little, too. 2500? 3000?
i'd say that ErMaC's suggestions are almost right on the money. (for 352x240 anyway.)

You say the original source footage has the blocking problem... MPEGing it can't make it any better than the original, and compression of black is always a problem :D
Basically, if it's in the original footage, you're going to get it in your final output. You can certainly play around with extra settings to try and soften it as much you can, but it's still there, really.
I pretty much use ErMaC's suggested MPEG settings, and I honestly don't think we can do much better than that with a 352x240 MPEG1 ^^.
