divx/xvid encoded footage (commonly used for fansubs) is not meant for editing
if you search through the forums you will find an abundance of people asking the same thing, the solution (besides using dvd footage) is to re-encode your footage (preferably with a lossless codec like Lagarith)
BEWARE! lossless means relatively large files, you should take small clips and re-encode those (as opposed to entire episodes)

You need a program like DVD Decryptor to rip the files from the DVD to your hard drive, and then you'll probably need VirtualDubMod to convert the .VOBs to editable .avi files. Question about that, what kinda codec should it be re-encoded into? Cause I first tried saving the file as avi, and selecting the video mode as 'Full Processing Mode'. It was able to read in Vegas, only the file was huge, 780 megabytes for a 30 second clip! Actually, in your media pool tab, in the top right hand corner it lists the video's codec. It'll say " video codec: divx/audio codec: mp4 " etc. I know in Vegas 4 it says that. Usually, though, you can find out a codec by the way the program responds to the footage. Almost instantanously Vegas will fag out the footage by making blocky if its divx/xvid. You can also find out the codec if you play it in like winamp and load the properties.
So yeah, which file codec should I use in VirtualDubMod that uses the least filesize possible AND retains as much quality too?

using full processing mode (as opposed to direct stream copy or another mode) does not affect filesize
to make sure that your clip(s) will work, you should use a lossless codec like lagarith or huffyuv. (lagarith makes smaller files)
it sounds like you're saving as an avi file with no compression (uncompressed rgb) which turns out very, very large files. selecting lagarith as your compressor should solve this problem
